Short answer

A permanent establishment (PE) is a fixed place of business through which an enterprise wholly or partly carries on its business in another country. Tax treaties use the term to decide whether a country may tax the business profits of a foreign enterprise. Many Indian exporters who work from India for foreign clients have no PE abroad.

What does permanent establishment mean in simple words?

Countries tax businesses on profits earned inside their borders. A tax treaty limits that right: the country where a foreign business is not resident can tax its business profits only if the business has a permanent establishment there. The usual test is a fixed place of business, such as an office or branch, through which the business is carried on. Some treaties also count a dependent agent who habitually concludes contracts, or staff who stay a set number of days. The wording differs from treaty to treaty, so the treaty with the country in question decides. An Indian freelancer who works from home in India for a foreign client normally does not create a PE for themselves abroad.

For example, a Bengaluru design studio keeps two staff in a rented office in Germany for a year. That office could amount to a fixed place of business, so the studio should check the India-Germany treaty and German rules before assuming its profits are taxed only in India.

Why does permanent establishment matter for Indian exporters and freelancers?

  • Income tax: A PE abroad can make part of your business profits taxable in that country as well as in India. The treaty then gives relief from double tax. Ask a chartered accountant which treaty and which year's rules apply to you.
  • GST: A PE is an income tax concept and does not decide your GST position. Zero-rating of export of services depends on the conditions in the IGST Act, not on whether you have a PE.
  • Bank compliance: Your AD bank cares about realisation of export proceeds under Regulation 5 of the FEMA export regulations. A PE abroad can add reporting and bank account questions, so tell your bank if you open an office or branch overseas.
  • Client payments: Foreign clients sometimes ask for a tax residency certificate or a declaration of where you work. Read what is a tax residency certificate for the document that shows you are resident in India.

How does permanent establishment work?

A PE works as a threshold in a tax treaty. Below the threshold, the other country may not tax the business profits of a foreign enterprise. Above it, that country may tax the profits attributable to the PE.

  1. Find the treaty between India and the other country, and read its Article 5. As an example, Article 5 of the India-US treaty defines a PE as a fixed place of business through which the business of an enterprise is wholly or partly carried on.
  2. Check whether your activity fits a listed example, such as a branch, an office or a factory, or a service or construction rule that depends on the number of days.
  3. Check the exclusions. In that treaty, storage, display or delivery of goods and activities of a preparatory or auxiliary character do not by themselves create a PE.
  4. Check agents. In that treaty, a dependent agent who habitually exercises authority to conclude contracts, or habitually secures orders, can create a PE, while a broker or independent agent acting in the ordinary course of business does not.
  5. If a PE exists, only the profits attributable to it are taxed in that country, and your Indian return claims relief for that tax under the treaty.

How do you check whether your business has a permanent establishment abroad?

You check by matching your activities against Article 5 of the treaty with the country where your client is. Start with where you work from, who signs contracts, and how many days you spend there.

  1. List every country where you have an office, staff, a rented space or a regular visit pattern.
  2. Open the treaty with each country on the Income Tax Department treaty page and read Article 5.
  3. Count days spent in the country over the period the treaty names, and note whether the treaty has a services rule based on days.
  4. Check whether any person abroad concludes contracts or secures orders for you on a regular basis.
  5. If any answer points to a PE, take advice from a chartered accountant before filing returns in either country.

What do people get wrong about permanent establishment?

  • Foreign client: Serving a foreign client from India does not by itself give you a PE in the client's country. The test looks at your own fixed place of business, staff or agents there.
  • Website: Having a website that foreign clients can visit is not listed as a PE in the treaty text read for this page. Local rules in a given country may differ, so check the treaty.
  • Same everywhere: The definition is not identical in every treaty. Day thresholds and agent rules vary, so the treaty with the country in question applies.
  • Client's PE: A PE of your foreign client in India is a different question from a PE of yours abroad. Both depend on the treaty between the two countries.

FAQs about permanent establishment

What does permanent establishment mean in a tax treaty?

In a tax treaty, permanent establishment means a fixed place of business through which the business of an enterprise is wholly or partly carried on. The India-US treaty text in Article 5 uses this wording and lists examples such as a branch, an office and a factory.

Does an Indian freelancer have a permanent establishment in the client's country?

An Indian freelancer who works from India and has no office, staff or agent in the client's country does not usually have a PE there. Each treaty has its own tests, such as days spent abroad, so check the treaty with that country or ask a chartered accountant.

Can a dependent agent create a permanent establishment?

Under the India-US treaty, a person acting for an enterprise who habitually exercises authority to conclude contracts in the other country can create a PE, as set out in Article 5, paragraph 4. A broker or independent agent acting in the ordinary course of business does not.

Is a warehouse for storing goods a permanent establishment?

In the India-US treaty, use of facilities solely for storage, display or occasional delivery of goods belonging to the enterprise is deemed not to be a PE (Article 5, paragraph 3). Other treaties can differ, and a warehouse that serves others can be treated differently.

Where do you find the permanent establishment rules for a country?

The rules sit in Article 5 of the treaty between India and that country. The Income Tax Department lists India's treaties on its tax treaties page. Read the treaty text itself and ask a tax adviser before relying on a summary.
